Bitcoin Rally Extends as Fed Gauge Flags Financial Risk

The index measures vulnerability, not current stress, but high leverage and funding risk could amplify a future shock into forced selling.

Bitcoin touched $86,000 on Sept. 21, more than 10% above the prior Sunday close, as spot taker flow turned positive and trading volume rose. At the same time, a Federal Reserve working paper's Financial Vulnerability Index placed financial leverage at 0.83, an elevated percentile reading. The aggregate index stood at 0.65, while valuation pressure was 0.77 and funding risk was 0.62, all classified as notable. Household and business borrowing was lower at 0.26.

Why it matters

The Financial Vulnerability Index is designed to track slow-moving weaknesses rather than immediate market stress. It can rise during relatively calm periods as leverage, valuations and risk-taking accumulate. The paper's historical model found that identical business-cycle shocks produced deeper declines in consumption and long-term investment during high-FVI periods than during low-FVI periods.
